I'm always kind of perplexed by the idea of something being incompatible with modern TES "canon" when the games since Morrowind struggle at consistent writing within one single title.
Daggerfall, Redguard, Morrowind and like 10% of Oblivion are canon. Everything before and after is non-canon. Simple as.

The devs largely came from an MMO designed around Three alliances formed of three factions engaged in a three way war.
Game mechanics trumped game lore. They became allies because they had to to make it work.
Lore always takes a back seat in an MMO

75% of it is solid if you're into puzzles. There's some stinkers (the sewers, the city's main quests) but it's impressive what it does without any script extenders.
